The City meetings calendar is located on www.fayetteville-ar.gov GARRISON oZ, I�AN 12 ASSET MANAGEMENT c,TvoFF�r E�� January 8, 2021 GTM CLERK'S OF Ms. Kara Paxton City of Fayetteville 113 West Mountain Street R��E��E� Z Fayetteville, Arkansas 72701-6069 Dear Ms. Paxton, Enclosed are your quarterly reports for the quarter ended December 31, 2020. 2020 has come to an end and it's an understatement to say it was a year no one will forget. Stock and bond markets were surprisingly strong while our nation faced critical healthcare, economic, social, and political challenges. Plenty will be written about what went wrong (and some things that went right) last year, but we can leave that to others. It's a new year and we are focused on the future. Change brings risks to address and opportunities to pursue and that is our mission. In equity markets, for the year the S&P 500 was up +18.39% including dividends, a surprising result given the economic backdrop and a steep selloff in March as the • pandemic unfolded. There are competing theories explaining this strength. As opposed to small businesses, public companies were generally better capitalized and logistically organized for delivery, work-from-home, and other changes in consumer demand. Certainly the federal reserve keeping interest rates historically low and other government policy and regulatory responses contributed. And a lack of sports and other entertainment led smaller retail investors to pour into the market and buy momentum stocks without regard to fundamentals. All of these trends likely contributed to a degree. The fourth quarter was strong as well, with the S&P up +12.14%. This quarter brought a welcome broadening of the market as sectors outside of large cap tech made strong contributions to overall performance. Energy led the way +25.8% followed by Financials +22.5%; even the laggards were positive with Real Estate +4.1% and Consumer Staples +5.6%. Small caps, Developed International and Emerging Markets were also strong during the quarter. The fixed income market performed quite well in 2020, especially given how low absolute interest rates have been. As measured by the Bloomberg/Barclays Intermediate Government/Corporate Index, bonds advanced by +.49% in the fourth quarter, bringing the yearly return for 2020 to +6.44%. • • Rates (as measured by the 10 Year Treasury Bond) fell one full percentage point in 2020 from 1.92% to .92%, producing nice capital appreciation as prices advanced. Essentially all the rate decline occurred during the first quarter, as rates plunged during the height of COVID concerns. Since the end of March, rates have averaged .73%. Clearly the stock market has priced in a lot of good news. Since we are focusing on the future, is the market signaling better days ahead? We have to consider the possibility that in the second half of 2021 we could plausibly see widespread vaccination, economic and employment recovery, and some kind of resumption of normal life. We are aware that recovery won't be instant; it will take years to fully rebuild and there will be jobs and businesses that don't come back. But our confidence in our economic system along with human determination and ingenuity gives us a reason to envision better days coming. The first quarter of 2021 certainly had its share of highs and lows. We started the year with a couple notable lows as Covid cases spiked after the holidays in addition to the chaos that took place at the Capitol in mid-January. Fortunately,those lows gave way to mass vaccinations and stocks hitting record highs as the unprecedented liquidity unleashed by our Federal Reserve and fellow central banks around the globe propelled asset prices. Congress also passed the third stimulus bill which has started making its way into consumers' pockets and the Biden administration unveiled its$2 trillion infrastructure plan. On the economic front,payrolls ended 1Q21 with a bang,consumer confidence beat expectations and the ISM Manufacturing Index reached a 37-year high. Domestic equities enjoyed their fourth consecutive positive quarter. The big laggards in 2020 finally had their day in the sun with Energy, Financials and Industrials posting the biggest gains in the first quarter. Consumer Staples, Information Technology and Utilities were the three worst performing sectors but still managed to eke out small gains. The S&P 500 ended the quarter up +6.17%and a whopping+56.35%over the last twelve months. The U.S. market once again beat its neighbors around the globe with "International and emerging market equities up only+3.61%and+2.21%respectively. In the fixed income sector,the Treasury bond market experienced its worst performing quarter since 1980—42 years. For the year ended March 2021 the Treasury market(including all maturities)fell-4.6%as a result of spiking rates due to inflationary fears. Interest rates(as measured by the 10 Year Treasury bond)almost doubled in yield climbing 83 basis points from+0.91%to+1.74%. Almost half of that move occurred in February alone. For the quarter,the Bloomberg/Barclays Intermediate Gov/Credit Index fell -1.87%and for the year ended March 2021,the index was up+2.00%. Even though we believe we are closer to the end of the pandemic than the beginning,the economy and the financial markets will face headwinds the remainder of the year. Equity valuations have become stretched as prices continue to inflate while sales and earnings have declined as a result of the pandemic. Lofty valuations,increased inflationary fears which could cause interest rates to rise, and possible tax hikes are but a few of the headwinds. We do not believe these headwinds are a reason to run for the hills, but rather reset expectations to more modest returns going forward.
